Two parties can agree a business value and still disagree sharply about the amount paid at completion. Net debt and working capital definitions often explain the difference. These are transaction concepts that need agreement in the deal documents, supported by financial analysis. They should not be assumed to match an accounting caption or a familiar formula copied from a previous transaction involving a different business model.
Identify the proposed pricing mechanism and the date on which balances will be measured. Then list the items potentially treated as cash, debt, debt like obligations or working capital. Bank loans are only part of the discussion. Leases, owner balances, unpaid obligations and restricted cash may need analysis depending on the transaction. The contract definitions and the economic purpose must be considered together by financial and legal advisers.
Avoid double counting across categories. An item included in debt should not also reduce the working capital calculation without a clear, agreed reason. Reconcile proposed figures to the accounts and obtain schedules showing composition and ageing. Different classifications can move value between parties even when the underlying ledger is accurate. The objective is a transparent calculation, not a list of labels selected to produce a preferred price adjustment.
Imagine a hypothetical seasonal distributor sold shortly after its busiest trading period. Receivables and supplier balances differ substantially from quiet months. Choosing one closing balance as a normal working capital target could distort the comparison. The review examines the business cycle, growth and unusual items before recommending a basis. It should explain the assumptions and show how alternative reasonable definitions affect the resulting adjustment under the proposed agreement.
Request debt confirmations, bank information, customer and supplier ageing, inventory schedules and details of unusual accruals. Review cash availability rather than treating every bank balance as freely transferable. Coordinate with tax specialists where relevant obligations affect the analysis. Proposed treatment should remain visible in a classification schedule so the parties can resolve differences before completion rather than discovering an ambiguous term when the final calculation is prepared under pressure.
A preliminary definitions review can identify contentious items and data gaps before drafting is finalised. Keep the agreed wording linked to a worked calculation and supporting schedules. This helps both sides understand the economic effect of the price mechanism and reduces reliance on shorthand terms whose apparent familiarity can conceal materially different expectations about what the buyer will actually pay.
